In P2P Trading, the person who purchase the Asset becomes the owner of the Asset and the purchaser can do whatever he wants to do i.e he can sale or transfer the Asset. ****Example**** When you purchase BCH from exchange in P2P mode, then you becomes owner of the BCH and you can sale or transfer BCH. **Note :-** Exchange may impose some ristriction like Minimum withdrawal, Minimum Trade ammount etc. ****Margin Trading**** **Note:-** In this article I have explained only Future contracts only. I will explain Option contract in upcoming article. I have used Foreign Exchange to explain logic. ( Same logic is applicable for Equity and Cryptocurrency also ) ****Future Contract**** A currency 'Future' contract is a contract to buy or sell on the 'Exchange' a standard quantity of foreign currency at a future date at the price agreed to between the parties to the contract. **Some key features of Future contracts.** (i) Future contracts are settled in cash. ( Every country have its own policy, so some country may allow delivery but normally Future contracts are settled in cash.) **( This is the reason, when you trade in margin mode, you can't withdraw or transfer.)** (ii) Mark-to-Market is one of the important feature of the Future contracts, under this, the price of the Future contracts are marked to the market on daily basis. Profit/Loss are calculated on the basis of closing price of the Asset (iii) Future contracts are standardized in terms of currency ammount. ****Example**** Mr. "X" enters into 1 contract of purchase future of '£ ' on 06/Aug/2020 at a price of 1£=1.80$. The standard size of 1 Future contract is 1,00,000£ and initial margin is 5,000$ per contract. Suppose closing prices are on 06/Aug/2020 1£=1.78$ 07/Aug/2020 1£=1.82$ and Mr. 'X' close his position on 08/Aug/2020 when price is 1£=1.85$. Here, standard size is 1,00,000£, therefore you can't Contract to purchase or sale other amount i.e you can contract for 1,00,000£ only. Initial margin is 5,000$, it means you have to deposit 5,000$ first and any profit or loss will be adjusted to 5,000$ initial deposit. **On ,06/Aug/2020** First Step First you have to deposit 5,000$ and contracts to purchase 1,00,000£. Second Step At the time of closing, original contract is cancelled by opposite contract for same ammount. i.e sale contract of 1,00,000£. Purchase (Original contract). 1.80$/£ Sale ( Opposite contract). 1.78$/£ Loss 0.02$/£ Loss on contract (0.02X1,00,000) 2,000$ **New margin balance (5,000-2,000) 3,000$.** Third step Open new contract at closing price i.e purchase contract at 1£=1.78$. On 07/Aug/2020 First step At the time of closing previous contract (1£=1.78$) cancelled by opposite contract. Purchase ( Previous contract) 1.78$/£ Sale ( opposite contract). 1.82$/£ Profit. 0.04$/£ Profit on contract (0.04X1,00,000) 4,000$ **New Margin balance (3,000+4,000) 7,000$.** Second Step. Open new contract at 1£=1.82$. On 08/Aug/2020 Contract is closed at 1£=1.85$ Purchase ( Previous contract) 1.82$/£ Sale Contract ( Closing Contract) 1.85$/£ Profit 0.03$/£ Profit on contract (0.03X1,00,000) 3,000$ **Final margin balance (7,000+3,000)** Final margin balance is your balance. Here you observed that, there is no actual purchase/sale of '£'. You purchased "contract" and sold "contract". Forward Exchange contract - Foreign Exchange Risk management technique. ****Forward Exchange Contract**** Forward Exchange Contract is a contract between two parties, where one agrees to deliver a certain amount of foreign exchange at an agreed rate at a fixed future date to the other party. Forward Exchange Contracts are used to hedge against the adverse movement in exchange rate. ****Example**** On 01/Aug/2028, a European firm exported a machinery to a USA Firm for 1,00,000 $ on a 3 months credit basis. On 01/Aug/2020, exchange rate was 1$=0.8000 Euro. At the end of credit period ( 31/Oct/2020 ) Spot exchange rate is (I) 1$=0.7800Euro, in this case European firm will loose 0.0200 Euro/$, therefore Loss on foreign exchange will be 2,000 Euro (0.0200X1,00,000). (ii) 1$=0.8100Euro, in this case firm will gain 0.01 Euro/$, therefore Gain on foreign exchange will be 1,000 Euro (0.0100X1,00,000). ****Use of Forward Contract**** To limit exchange loss, European firm can use Forward Contract. Suppose the firm enters into a Forward Contract to sell 1,00,000$ @ 1$=0.7950Euro, then at the end of 3 months credit period (31/Oct/2020), whatever be the exchange rate (higher or lower ) firm will receive @ 1$=0.7950Euro, therefore firm can limit it's loss to 0.0050 Euro/$. and Loss on foreign exchange will be limited to 500Euro. ****Conclusion**** Forward contract limits the expected Foreign Exchange loss, but doesn't give benefits of foreign exchange gains. Interest Rate parity theory - Foreign Exchange ****Interest Rate parity theory**** Interest Rate parity theory states that foreign exchange rate between currencies are directly dependent on their interest rate differential. As per this theory, in a free and efficient market, interest arbitrage is not possible. If interest rate of a currency is higher, the currency will be at discount in future, the gain of higher interest rate will be set-off by loss on account of discount in currency value and vice-versa. Let " X " and " Y " be two currency. According to Interest Rate parity theory, whether you invest in " X " and " Y " , on maturity your relative wealth will be same. According to Interest Rate parity theory, the rate of Discount/Premium of currency " X " (in comparison with currency " Y " = ( Ry - Rx ) / ( 1 + Rx ) Where, Rx and Ry is Real Rate of Interest of currency " X " and " Y " respectively. ****Real Rate of Interest (The Fisher Effect)**** According to Prof. Fisher, the expected inflation rate of a country has an important effect on money- interest rate ( also known as Nominal-Interest rate) in the country. Nominal-Interest rate is effected by Inflation rate. Higher the inflation rate in one country as compared to the other country results in discount of currency of that country and vice-versa. ****Example**** On 01/01/2020 1 Euro = 1.4000 $ And 1 Kg. of goods ' X ' can be purchased in USA for 1.0000 $ Europe for 0.8772 Euro. It means 1 Kg. of goods ' X ' can be me purchased by 1.0000 $ in either USA or in Europe. Or 1 Kg. of goods ' X ' can be purchased by 0.8772 Euro in either USA or in Europe. Suppose, Inflation rate in Europe is 2% and 3% in USA. After one year ( on 31/12/2020 ) 1 Kg. of goods can be purchased by In USA 1.0000 X 1.03 = 1.0300 $ In Europe 0.8772 X 1.02 = 0.8947 Euro According to Purchasing Power Parity Theory, purchasing power should be same in both countries. Risk in Foreign Exchange Foreign exchange risk is the possibility of adverse movement in foreign exchange rate which may results in loss. All countries have their own protocols to manage International business/financial activities. Due to these protocols and mutual agreement between parties, generally there is a **time-gap** between an "International business/financial activities" and "actual purchase/sale of foreign exchange" in connection with that "International business/financial activities". Due to increased cross-border transactions foreign exchange rates have become highly volatile and therefore risk on foreign exchange have been increased. Foreign exchange rates are highly volatile and therefore there is always an element of risk on account of adverse movement of exchange rate. ****Example**** A British firm exports goods when $1 = Euro 0.8500 and when British firm receives payment, exchange rate become (I) $1 = Euro 0.8000, in this case firm incurrs loss of Euro 0.05/$. (II) $1 = Euro 0.8500, in this case firm will be in neutral position i.e neither loss nor gain. (III) $1 = Euro 0.9000, in this case there will be gain of Euro 0.0500/$. In the given example, we observe that foreign exchange rate movement is not always adverse. We welcome gain but can't ignore possibility of loss. In practical life, there is two foreign exchange quote. **(1)** The first quote ( bid) :- Bid is the rate at which the bank buys left-hand currency. **(2)** Second quote ( ask );- Ask is the rate at which the bank sells the left-hand currency. **Example** 1 Euro = $ 1.1700/$1.1800 Euro is left-hand currency and $ is right-hand currency. In this example, the bank will buy 1 Euro for $ 1.1700 and the bank will sell 1Euro for $ 1.1800. ****Spot and Forward Rates in Foreign Exchange**** **Spot Rate:-** In a spot transaction, the currencies are delivered either immediately ( on the same day ) or within specified days and the rate at which transaction takes place is known as **spot rate**. **Forward Rate:-** In a future transaction, a contract is made between two parties for the purchase and sale of the one currency against other at a stipulated future date at a rate agreed upon at the time of contract. In Future contracts, deliveries of currencies are made on the stipulated future date. The exchange rate of a future delivery transaction is called as Forward Rate. ****Forward Margin ( Premium/Discount )**** The forward rate for a currency may be higher or lower than its spot rate. The difference between the forward rate and spot rate is known as **forward margin or swap points.** **Premium:-** If the forward rate is higher than the spot rate then it is said to be at Premium. **Example** Spot Rate 1 Euro = $ 1.1700 6-month Forward Rate 1 Euro = $ 1.2500 here, Euro is at a premium by 0.08 points or 6.84%. But today Rates are determined by market forces i.e demand and supply and rates keep changing. **Types of Foreign Exchange Quotes.** There are Three types of Quotes (1) Direct Quote :- In this type of quote, One unit of **foreign currency** is expressed in corresponding units of **home currency.** Example :- 1 Euro = $ 1.17315 Euro ( Foreign Currency ) and $ ( Home currency ) (2) Indirect Quote :- In this type of quote, One unit of **home currency** is expressed in corresponding units of foreign currency. Example :- $1 = 0.8524 Euro. Euro ( Foreign Currency ) and $ ( Home currency ) (3) International Quote ( also known as cross currency Quote ) :- In this type of quote, both the currencies are foreigne currency.
