Put-call Parity Theory. ****Background**** Put-call parity is an important principle in options pricing first identified by Hans Stoll in his paper, The Relation Between Put and Call Prices, in 1969. Put-call Parity Theory is based on theory of one price. As per this theory of one price, if two assets are expected to have same value on a future date, they should have same cost today. ****Example**** Suppose we have two portfolios. (1) Buy 1 BTC for $9,000, also buy European put ( Expiry date - 1 year ) of 1 BTC at a strike price of $10,500. (2) Buy 1 European call ( Expiry date - 1 year ) at a strike price of $10,500 and 1 Bond carrying Risk free return. ( The amount to be invested in Bond should be such that on the date the Call expires, the bond value including interest should be equal to the strike price ). **On maturity** **Case I :-** Spot price of BTC is $ 10,000. ( Less than strike price ). Value of Portfolio (1) = Value of put on maturity + Spot price = (10,500-10,000) + 10,000 = $10,500 Value of Portfolio (2) = Value of call + Maturity amount of Bond = 0 + 10,500 = $10,500 **Case II :-** Spot price of BTC is $11,000 ( Higher than strike price ). Value of Portfolio (1) = Value of put on maturity + Spot price = 0 + 11,000 = $11,000 Value of Portfolio (2) = Value of call + Maturity amount of Bond = ( 11,000-10,500 ) + 10,500 = $11,000 **Case III :-** Spot price of BTC is $10,500 ( Equal to the strike price ). Value of Portfolio (1) = Value of put on maturity + Spot price = 0 + 10,500 = $10,500 Value of Portfolio (2) = Value of call + Maturity amount of Bond = 0 + 10,500 = $10,500 **Both portfolios will have same value on maturity whether the spot price is less than or equal to or greater than the strike price.** **Hence, both the portfolios should have same cost today (Put-call Parity Theory).** **Cost of portfolio (1)** = Spot price + Put premium **Cost of portfolio (2)** = Call premium + Value of Bond = Call premium + Present Value of Bond Hence, combining (1) and (2) ****Conclusion**** **Spot price + put premium = Call premium + Present Value of Bond** Thank you for reading. What are Credit Card and How it is defferent from Debit card. ****Credit Card**** A Credit Card is a form of consumer finance. The credit card customer is the borrower and the credit card issuer is the lender. When the credit card customer buys something by using Credit Card, the issuer of the card pays for the purchasees on the behalf of the customer and issues bill on a monthly basis ( including Interest and other changes ) to the credit card customer. The customer can also withdraw cash from ATM within the limit. **(a) When Credit Card is used for Cash Advance :-** In this type of transaction, there are two parties, one is credited card customer and other is credit card issuer. Customer withdraw cash from ATM and issuer send Bill's ( including Interest and other changes ) to the customer on monthly basis. **(b) When Credit Card is used for purchasing :-** In this type of transactions, there are three parties.( First - Credit Card customer, Second - Merchant Outlet and Third - Credit Card issuer ). When credit card customer purchases something from merchant outlet, then card issuer pays for purshases on behalf of the credit card customer and issues bill on a monthly basis including Interest and other changes. ****Debit Card**** Debit cards are used to withdraw cash from ATM. In case of of Debit Card, there are two parties, Debit Card customer and his banker. To use ATM card you should have Cash balance in Bank Account. ****Difference between Credit Card and Debit Card**** Credit Card is a form of loan from from credit card issuer and Debit Card is a form of service offerd by his banker. Trading Strategies - Option Trading. Various trading Strategies are used in Option Trading. Few most popular strategies used in Option Trading are given below. ****(I) Straddles and Strangles**** Straddles and Strangles are used when the trader is expecting a strong move in the prices of the underlying asset i.e Upward or Downward. **Straddles** A straddle consists of buying a call option and a put option both with the same strike price and maturity. (a) If there is a drastic decrease in price, profit is made on the put option. (b) In the case of drastic increase in price, the call gives the profit. (c) For moderate movements, a small loss is there. **Strangle** A Strangle is similar to Straddles except that the strike price of the Call option and Put option are different. ****(II) Strip and Strap**** **Strip** A Strip is used when, there is a expectation that the price of underlying asset will move but not sure about direction of price movement of underlying asset ( more chance of prices are going upward ). A Strip is consists of buying One call option and Two Put options with the same underlying asset, same Strike Price and the same expiration date. **Strap** A Strap is used when, there is a expectation that the price of underlying asset will move but not sure about direction of price movement of underlying asset ( more chance of prices are going downward ). A Strap is consists of buying Two call option and One Put options with the same underlying asset, same Strike Price and the same expiration date. ****(III) Butterfly**** This strategie is used when the trader is expecting insignificant movement in the price of the underlying asset. This strategy may result in small amount of profit with limited Loss. It involves positions in options with Three different Strike Prices. It can be created by buying a call option at relatively low strike price, buying a call option at relatively high price and selling two call's with a strike price of average of two call options i.e average of lower and higher price. ****(IV) Condor Spread**** This strategie is used by those traders who are expecting insignificant movement in the price of the underlying asset. This strategy may result in small amount of profit with limited Loss. The condor spread is an option trading Strategy which profits from stocks which are trading within a tight price range ( Example :- BTC was trading in a price range of $8,000-$10,000) It is similar to the butterfly but involves four strike prices instead of three strike prices, resulting in wider profitable range. The demand and supply are influenced by various factors, both fundamental as well as emotional. The price moves in a trend. Movement is in a series of up's and down's. The main direction of the price is interrupted by short term counter movements. These counter movements are referred to as reactions. **Shift in demand and supply results in reversal of the trend.** The price chart exibit the trend in the price movements. (I) To receive $1,000 today, and (Ii) To receive $1,000 on 31/December/2020. then, which option you prefer ? Usually you prefer to receive today. **Scenario (II)** If you have Two option. (I) To pay $1,000 today, and (Ii) To pay $1,000 on 31/December/2020. then, which option you prefer ? Usually you prefer to pay on 31/December/2020 . **In both the cases, reason is same, if you have $1,000 today, you can invest $1,000 today and earn extra income upto 31/December/2020.** ****The extra income which you can earn is the Time Value of Money.**** ****Reason**** **Risk :-** There is uncertainty about the receipt of money in future. **Inflation :-** In an Inflationary period, a 1$ represents a greater real power than of a 1$ after a year. **Preference :-** Most of the person's in general, prefer current consumption over future consumption. ****Time Value of Money**** Time Value of Money means worth of a money received today is different from the worth of a money received in future. **Time Value of Money = Future Value of Money - Present Value of Money.** **Future Value** This is also known as terminal value. The accrued amount FV(n) on a principal P(0) after 'n' payment periods at the rate of 'r' is the Future Value. FV(n)=P(0)X(1+r/k)^n (1+r/k)^n is known as Future Value factor {FVF(n)} => FV(n)=P(0)X{FVF(n)} **Present Value** ' Present Value' is the current value of a 'Future amount'. It can also be defined as the amount to be invested today (Present Value) at a given rate over specified period to equals the 'Future amount'. If we reverse the flow by saying that we expect a fixed amount after 'n' number of years, and we also know the current prevailing interest rate, then by discounting the future amount, at the given interest rate, we will get the present value of the investment to be made. ****Discounting future amount converts it into present value and compounding converts present value into future value.**** Therefore, we can say that the present value of a sum of money to be received at a future date is determined by discounting the future value at the internet rate that the money could earn over the period.
